1. Should the sensor bottom out on the block? The old sensor I replaced only had the first 4-5 threads engaged (where the red sealant is located on the threads.)

2. If the sensor is supposed to have all threads engaged, what should the sensor be torqued to?

3. Is there a special tool to screw this thing in or will a 5pt 1 1/16in deep socket work (my 12pt 1 1/16 does not work.)

Ive never used a specific torque value. The threads are tapered "pipe" threads IIRC, so "tight enough" is just enough to provide a proper seal.

And honestly, for such an item, all Ive ever used to remove/install is a pair of channel locks.

Well, I just used a crescant wrench - seemed really tight w/ two threads left before it bottomed out, and it doesnt leak any oil. I just want to make sure it's not going to back out. Anyone have a definate answer?

It will be fine as long as its tight and its not leaking. Its very hard to specify a tq rating on pipe thread there is too many variables working with it.
